The Regulatory Architecture
The RBI's approach to AI regulation builds upon existing frameworks for technology risk management, outsourcing, and business continuity. The Master Direction on Information Technology Governance, Risk, Controls and Assurance Practices establishes baseline requirements for technology deployment in regulated entities. While not AI-specific, these provisions apply to AI systems and create compliance obligations around system documentation, change management, and risk assessment.
More recently, the RBI has issued discussion papers and working group reports specifically addressing AI and machine learning in financial services. These documents, while not yet crystallised into binding regulation, signal the direction of travel. Themes include model risk management, explainability requirements, bias detection and mitigation, and human oversight of algorithmic decisions. Prudent institutions treat these signals as planning guides, not distant possibilities.
Credit Scoring and Lending
AI-driven credit scoring represents perhaps the most consequential application of machine learning in Indian financial services. Models trained on alternative data sources, including digital footprints, transaction histories, and social connections, promise to expand credit access to populations underserved by traditional scoring methods. The RBI has generally encouraged this innovation while imposing guardrails.
The Fair Practices Code for NBFCs requires disclosure of reasons for loan rejection. When an AI model denies credit, the lender must provide comprehensible reasons. This requirement drives explainability investments. Model documentation must support human reviewers in articulating rejection reasons. Appeal mechanisms must enable meaningful reconsideration, not merely automated reprocessing through the same model.
Concerns about algorithmic discrimination in lending have attracted regulatory attention. Models trained on historical data may perpetuate historical discrimination. The use of proxy variables may achieve discriminatory outcomes without explicitly considering protected characteristics. The RBI has signalled expectation that lenders will test for and mitigate disparate impact in their credit models. Algorithmic Trading
SEBI, rather than RBI, primarily regulates algorithmic trading in securities markets, but RBI retains authority over trading in currency and interest rate markets. The concept of "validation" itself becomes complex when models continuously learn from new data. Drift detection, performance monitoring, and revalidation triggers require technical capabilities that many institutions are still developing. The regulatory expectation, however, does not await technical maturity; compliance is expected now.

Many financial institutions access AI capabilities through third-party vendors rather than internal development. The RBI's outsourcing guidelines apply to these arrangements, requiring due diligence, contractual protections, performance monitoring, and contingency planning. Concentration risk in AI vendors attracts particular concern. If multiple financial institutions rely on the same AI vendor for credit scoring, fraud detection, or risk management, a vendor failure or model error could create systemic effects. Regulators expect institutions to understand their vendor dependencies, assess concentration risks, and maintain contingency arrangements. The convenience of vendor solutions must not obscure the residual risks they create.
The Innovation Balance
The RBI has demonstrated commitment to financial innovation through initiatives like the regulatory sandbox, the Account Aggregator framework, and digital payment infrastructure. This pro-innovation stance creates space for AI deployment while maintaining prudential guardrails. The challenge for regulated entities is navigating between innovation opportunity and compliance constraint.
The practitioner advising financial services clients on AI deployment must hold multiple frameworks simultaneously: technology risk management, model governance, fair lending, consumer protection, data privacy, and emerging AI-specific guidance. These frameworks sometimes conflict; they always interact.
